Whats normal and customary a pullback, correction, 5 to 10 , i dont think thats whats going to derail this bull market and consequence, im looking for substantial gains in 2018, not fearing the prospects of a pullback suggest to me that its okay to put capital to work. As of right now the Corporate Tax cut is not set to go in effect in 2019, so give us your build on 18, obviously wiggle room in negotiations to pull it forward and that may be proceeding in committee. If it gets pull forwarded and enacted in 2018, i think youre looking at s p 500 consensus estimates of 144 for the s p 500, about 131 this year, that still represents doubledigit gains and earnings, if share prices move in directional fashion with profit growth, im looking for 8 to 10 gains in 2018 regardless of Corporate Tax reform. With Corporate Tax reform, 100, 150 points closer to 3,000. The wild card here is inflation . , the Unemployment Rate goes down and at some point you see pronounced spike, 1958 phenomena, whats your view on inflation and based on that view, whats the view of right multiple to put on market . Sure, classic rule of thumb take 20 and subtract from the inflation and that gives you a reasonable multiple which will have us at 18 and a half, about where we stand. I think the market can withstand a little inflation because it allows pricing power. Like you had mentioned, i think inflation is a nonlinear variable, how did you go broke, he said slowly first and then all of a sudden. In 1960s we went through first half of 1960s with low singledigit inflation. We are at the philips curve. Prices are moving to 3 inflation rate. I do expect that to begin to process and allow for the Federal Reserve to be increasingly embolden. Dagen there lie it is greatest risk certainly to this country is that you get a spike in longterm Interest Rates thats somewhat unexpected by some and then we have a debt burden just interest on our existing debt becomes so burdensome that we enter this this economic malaise that you cant recover from. Interest rates are much higher than the spread generally but spreads are much higher, real rates do not correlate as much to where Interest Rates are in terms of, you know, the fed with the rates they are controlling. What impact would a 2point, 200basis point increase say over the next 18 months because i think thats whats being projected right now, 200basis points, what impact is that going to have on equities . Some have said, david, wake me up when the tenure gets to a 4, suggesting that would be the breaking point, the Inflection Point for the markets, im not sure we will ever see a 4 any time soon. More likely, 3 might have same response in equity market because they have begun to challenge yields have been compressed because valuations have and consumer stables 16, 18, 22 times earning, a little rich in our view most certainly, problematic for the market. If you get there all of a sudden, thats more worrisome than occurring gradually and a lot of companies to adjust assuming theyll transfer to consumer by wage growth which allows disposable incomes to increase as strong rate to accommodate for that. Maria by the way go ahead. Any expectation that every quarter theres going to be about a 25 basis point increase in rates and that is going to correspond hopefully with rising wages specially if this tax policy gets through and we have greater economic stimulus in terms of job growth. Isnt that another element of pressure on pricing and inflation, the fact that we are almost at full employment so wages do have to rise as well . To michaelas point, if you look at the philips curve, rare if not even unprecedented for the Unemployment Rate to go lower than where it hands today 4. 1 with the likelihood of 1960s rate. Maria exactly right. Without inflation, without significant wage growth that can part those pricing pressure that is you suggested in the marketplace. Think about the Northern Trust and the bean wine of the world, they earn fees on, benefit from fed hiking Interest Rates regardless of the flattening or steepening of the yield curve. Spreads are at low that is we havent seen in decades. We have been discussing the impact of Interest Deduction of house policy and senate policy, if you look at bond, t at the point where it can no longer deduct incremental interests for highyield company that has more leverage, more interest expense that may impair cash flow and drag on overall leverage and high yield, how are you looking at high yield . Well, first of all, i think probably will get some kind of two weeks extension, then back arguing about this two more weeks the democrats face you i think a problem, i helped shut government down in 90s a huge fight led to relative humidity reform one of balanced budgets in lifetime we knew what we were doing we paid for most essentially servicers of government, so the things being shut down you were symbolic Washington Monument National Parks right now as i understand if you stop continuing resolution the Defense Department would start shutting down how could anybody in the middle of a war in afghanistan problems in iraq conflict in syria and north korea how could anybody suggest shutting off government funds.
